Making Tax Digital for VAT in Business Central: Setup Guide

How to connect Microsoft Dynamics 365 Business Central to HMRC, submit MTD-compliant VAT returns and fix the errors that most often stop a submission.

Key Takeaways

  • MTD for VAT has applied to all VAT-registered businesses since April 2022, regardless of turnover.
  • Business Central's UK localisation handles MTD natively through the HMRC VAT Setup service connection. No bridging software is needed.
  • Always retrieve obligations with Get VAT Return Periods. Manually created periods block submission.
  • HMRC does not allow test submissions, so your first live return is the test. Run it early.
  • Most failures come from lapsed authorisation, a missing User IP Address Service or poor VAT posting setup.

Every VAT-registered business in the UK has to keep digital VAT records and file returns through software that connects to HMRC. Business Central's UK localisation does this natively. You do not need bridging software or an add-on, but you do need to set it up correctly.

This guide follows Microsoft's documented process and HMRC's rules. It covers the HMRC connection, obligations, submission, fraud prevention headers and the errors that most often stop a return going through. It is written for finance leads who run, or are about to run, VAT on Microsoft Dynamics 365 Business Central.

What Making Tax Digital for VAT actually requires

Making Tax Digital (MTD) for VAT first applied in April 2019 to businesses with taxable turnover above the VAT threshold, then at £85,000. From April 2022 it was extended to every VAT-registered business, regardless of turnover. If you are registered for VAT, it applies to you unless HMRC has granted an exemption.

HMRC's rules are set out in VAT Notice 700/22. In practice they come down to three requirements:

  • Digital records. You must keep your VAT records in functional compatible software. That covers designatory data (business name, principal place of business, VAT registration number, any VAT accounting schemes), the tax point, value and VAT rate of each supply you make, the tax point, value and input tax on supplies you receive, and the summary totals behind each return.
  • Digital links. Where more than one piece of software is involved, data must move between them electronically, for example by import, export or API. HMRC states that manual re-keying, and copy and paste, do not count as a digital link.
  • Submission by API. The return itself must be sent to HMRC through its API platform, from software that can also receive information back.

Invoices do not have to be held digitally. Exemptions are narrow, and HMRC says extra cost or effort alone is not enough.

How Business Central's UK localisation handles MTD

Business Central's UK localisation includes MTD for VAT as standard. Microsoft documents it in Making Tax Digital in the United Kingdom on Microsoft Learn. Records, return and submission all sit in one system, so no bridging spreadsheets are needed.

The functionality breaks down into six parts:

  • HMRC VAT Setup service connection. An OAuth connection, found on the Service Connections page, that authorises the Microsoft-managed "Dynamics 365 Business Central MTD VAT" application to act on your behalf with HMRC.
  • VAT return periods (obligations). The Get VAT Return Periods action pulls your obligations from HMRC. Business Central uses them to fill in return dates and to remind you of due and overdue returns.
  • The VAT Return. The return is created from a period. Suggest Lines calculates the boxes from your VAT entries, then the return is released and submitted.
  • Submitted returns. Receive Submitted VAT Returns retrieves a return HMRC already holds for a period.
  • VAT Liabilities and VAT Payments. Separate pages with Get Liabilities and Get Payments actions show what HMRC says you owe and what it has received for a date range.
  • Fraud prevention data. Business Central sends the HMRC-mandated fraud prevention headers with each call. It shows the user the header content and asks for consent before anything is sent.

There are two documented gaps. Business Central does not support HMRC agent services, so an accountant cannot file through your tenant under their agent credentials. It also has no built-in way to pull entries from other companies that share one VAT registration number for group VAT. If either applies to you, plan for it before go-live. A dedicated resubmission function is listed by Microsoft as under investigation for 2027 release wave 1.

Before you start: what you need in place

Most MTD problems trace back to setup skipped before connecting. Check these first:

  • HMRC credentials for the business. The person authorising the connection signs in to GOV.UK with the business's HMRC credentials and grants authority. Agree internally who holds these.
  • Correct VAT registration number on Company Information. Business Central asks you to confirm it after the connection test. It must match HMRC's record exactly.
  • Clean VAT posting setup. The return is calculated from VAT entries, which come from your VAT business and product posting groups. If those combinations are wrong, the return will be wrong, however good the connection is.
  • A current version. Microsoft says you need the latest version of the Making Tax Digital functionality for fraud prevention data. The User IP Address Service field is available from version 20.1. Your admin can check the version in the admin center.
  • On-premises only: an Azure app registration (client ID, client secret and redirect URL), a VAT report configuration with the codeunit IDs Microsoft lists, and firewall rules that allow traffic to and from HMRC.

You cannot test MTD in a sandbox

HMRC does not allow test submissions, so the integration cannot be tested from a non-production environment. Only real VAT returns can be sent. HMRC's own "Sandbox" is for software vendors and is unrelated to Business Central sandbox environments. Treat your first live return as the test and run it well before the deadline.

If you are still on a migration or partway through a finance rollout, it is worth fixing VAT posting groups as part of the Business Central finance implementation rather than after your first return.

Step-by-step: connecting Business Central to HMRC

These steps follow Microsoft's documented process for Business Central online, with on-premises differences noted. Page and action names are as they appear in the product, which uses US spelling for "Authorization".

1

Open the HMRC VAT Setup connection

Use Tell Me to search for Service Connections, then open HMRC VAT Setup. On-premises installations need the client ID, client secret and redirect URL from your Azure app registration entered here.

2

Request an authorisation code

Choose Process, then Request Authorization Code, then Continue. A GOV.UK page opens. Sign in with the business's HMRC credentials and choose Grant authority for the Dynamics 365 Business Central MTD VAT application.

3

Enter the code within 10 minutes

Copy the code shown on the "Authorization granted" page and paste it into Enter Authorization Code in Business Central, then choose Enter. The code expires after 10 minutes. Business Central uses it to test the connection.

4

Confirm the VAT registration number

When the test succeeds, Business Central asks you to verify your VAT registration number. Choose Yes to open Company Information and check it matches HMRC's record.

5

Complete VAT Report Setup

Open VAT Report Setup. Set the number series, and on the Return Period FastTab fill in Report Version and Period Reminder Calculation. On-premises users also enter the receive codeunit IDs and, optionally, an Update Period Job Frequency so obligations refresh automatically.

6

Set the User IP Address Service

On the same page, enter an endpoint in User IP Address Service. Microsoft lists supported options, including https://api.ipify.org and https://www.cloudflare.com/cdn-cgi/trace. This has been required since 2022 so HMRC can validate the sender.

7

Retrieve your VAT obligations

Open VAT Return Periods, choose Get VAT Return Periods, enter a start and end date and choose OK. Business Central confirms how many obligations it retrieved. Do not create periods by hand.

8

Check liabilities and payments

Open VAT Liabilities and VAT Payments and run Get Liabilities and Get Payments for the same range. Comparing these with your ledger before the first submission confirms the connection is reading the right VAT account.

A company admin also needs to give one-off consent for each web application that talks to HMRC's VAT APIs. Without that consent, the device data needed for the fraud prevention headers cannot be sent.

Creating, submitting and tracking a VAT return

Once the connection and periods are in place, each quarter follows the same routine:

  1. On VAT Return Periods, select the open period and choose Create VAT Return, then Yes to open it.
  2. Choose Process, then Suggest Lines. Amounts are calculated from your VAT entries and appear under Report Lines. You can choose whether to include open entries only or open and closed, and whether to pick up entries from earlier periods, which is useful for late supplier invoices.
  3. Choose Release. This locks the return and makes the Errors and Warnings FastTab available. Releasing does not submit anything. To make changes, reopen it.
  4. Choose Submit. When HMRC's response contains the return, the status changes to Accepted.
  5. Run Calc. and Post VAT Settlement to close the open VAT entries and move the balance to your VAT settlement account. Microsoft's documentation ties this action to the Accepted status.

What each status means

StatusWhat it meansWhat you can do
OpenNew returnRun Suggest Lines and edit. Cannot be submitted yet.
ReleasedLocked, ready to submitSubmit, or reopen to make changes
SubmittedSent to HMRC, or marked as submitted manuallyWait for HMRC's response or receive the submitted return
AcceptedHMRC's response contains the return, or marked as acceptedCalculate and post the VAT settlement
Partially AcceptedSet from information retrieved with Get VAT ReturnsInvestigate before settling
RejectedSubmission failed, for example on authenticationCannot be reopened. Fix the cause and create a new return.
ClosedThe obligation is closed at HMRCNo further action on that period

If a return was filed for a period but Business Central does not show it as accepted, open the VAT Return Period Card and choose Receive Submitted VAT Returns to pull HMRC's copy.

Mistakes on a return that has already been accepted are corrected under HMRC's error rules, not by editing the old return. According to VAT Notice 700/45, net errors up to £10,000, or up to £50,000 where they do not exceed 1% of box 6 for the current period, can usually be corrected on the next return. Larger or deliberate errors must be notified to HMRC separately.

Fraud prevention headers: what Business Central sends

Since 2021, HMRC has refused API calls that do not carry fraud prevention headers. Business Central sends them when you get VAT return periods, submit a return or get the status of a submitted return. Microsoft's fraud prevention data documentation lists the full set.

Most online tenants use the WEB_APP_VIA_SERVER connection method. With this method the headers describe the user's device, browser and session, plus Business Central's own version and server details.

Three practical points:

  • Before anything is sent, the user sees the header content and is asked for consent. If they cancel, nothing goes to HMRC.
  • Microsoft recommends the same person submits from the same device each time, so the header data stays consistent.
  • The public IP header depends on the User IP Address Service endpoint in VAT Report Setup. If that field is blank, or the endpoint is blocked by your network, header validation is where problems start.

Reauthorisation catches many finance teams out because it happens so rarely that nobody remembers how. Put a reminder in the finance calendar well inside the 18-month window (ICAEW guidance notes some software asks more often), and record which HMRC sign-in is used.

Where the problem lies in your VAT figures rather than the connection, the cause is usually upstream: unreconciled bank accounts, duplicated purchase invoices or wrong posting groups. Our guide to bank reconciliation in Business Central covers the month-end side.

A note on MTD for Income Tax

MTD for Income Tax is separate from MTD for VAT, and Business Central's MTD functionality covers VAT only. It applies to sole traders and landlords registered for Self Assessment, not to limited companies. HMRC's eligibility guidance sets these dates:

Must use MTD for Income Tax fromQualifying income overBased on tax year
6 April 2026£50,0002024 to 2025
6 April 2027£30,0002025 to 2026
6 April 2028£20,0002026 to 2027

If your business runs on Business Central through a limited company, this will not change your VAT process. It matters if directors or partners have their own self-employment or property income, which they will need to report with separate MTD-compatible software.

Checklist before your first MTD submission

  • VAT registration number on Company Information matches HMRC exactly.
  • HMRC VAT Setup connection tested successfully, and you have recorded who authorised it and when.
  • User IP Address Service set to a supported endpoint and reachable from your network.
  • Admin consent given for fraud prevention data.
  • VAT return periods retrieved from HMRC, with none created manually.
  • VAT posting setup reviewed, and the VAT control account reconciled to the trial balance.
  • Suggest Lines options agreed: open entries only, or open and closed; current period only, or earlier periods too.
  • One named person and device used for submissions, with a deputy who has been trained.
  • The first live return run several days before the deadline, leaving time to fix any connection issue.
  • A reauthorisation reminder set inside the 18-month window.

Group VAT and agents

Business Central has no built-in way to consolidate entries from several companies under one VAT registration, and it does not support HMRC agent services. If your accountant files for you, or you run a VAT group, agree the process before your first deadline.

If your team will be filing for the first time, short hands-on Business Central training for whoever owns VAT is usually quicker than learning on a live return. For ongoing help with connections, reauthorisation and quarter-end, see our Business Central support.

Frequently Asked Questions

Is Business Central approved for Making Tax Digital?

Business Central's UK localisation includes Making Tax Digital for VAT as standard. It connects to HMRC through a Microsoft-managed application called Dynamics 365 Business Central MTD VAT. You can retrieve obligations, submit returns and view liabilities and payments without a separate bridging tool.

How do I connect Business Central to HMRC for MTD?

Open Service Connections, select HMRC VAT Setup and request an authorisation code. Sign in to GOV.UK with the business's HMRC credentials and grant authority. Then paste the code back into Business Central within 10 minutes and confirm your VAT registration number on Company Information.

Can I test MTD VAT submissions in a Business Central sandbox?

No. HMRC does not allow test submissions, so the integration cannot be tested from a non-production environment and only real VAT returns can be sent. HMRC's own sandbox is for software vendors and is unrelated to Business Central sandboxes.

Why does Business Central say OAuth setup is not enabled for HMRC?

This message usually means the HMRC authorisation has lapsed. HMRC requires software to be reauthorised at least every 18 months. Open HMRC VAT Setup on the Service Connections page, request a new authorisation code and enter it within 10 minutes.

Can I amend a VAT return after submitting it from Business Central?

A return that HMRC has accepted is not edited and resubmitted. Errors are corrected under HMRC's rules in VAT Notice 700/45. Net errors up to £10,000, or up to £50,000 where they do not exceed 1% of box 6, can usually go on the next return. Larger or deliberate errors must be notified to HMRC separately.

Does Business Central support MTD for Income Tax?

Business Central's MTD functionality covers VAT. MTD for Income Tax applies to sole traders and landlords. It starts from 6 April 2026 for qualifying income over £50,000, 6 April 2027 for over £30,000 and 6 April 2028 for over £20,000.
